As a result, mortgage brokers maximize their income by generating larger volumes of mortgages, as do the banks that package these loans into mortgage backed securities (MBS s). Investment banks then earn fees for re packaging these securities in tranches of collateralized debt obligations, or CDO s (and sometimes into CDO s of CDO s).

The main dispute related to the terms of repayment of a mortgage debt.

If there is 120 of collateral guaranteeing a 100 bond, the bond is safer, no doubt. How much safer, however, depends upon the returns on the pool of bonds that compose the CDO.

CHICAGO It is universally recognized that a key factor underlying the 2007 2008 financial crisis was the diffusion of collateralized debt obligations (CDOs), the infamous special purpose vehicles that transformed lower rated debt into highly rated debt. As these structures lost popularity on Wall Street, however, they gained popularity on the other side of the Atlantic.

When the US housing market started to turn south, the biggest underwriters (such as Countrywide) did not go bankrupt right away, because they had sold the vast majority of their loans to the CDO market. Eventually, however, the uncertainty created by these CDOs nearly brought down the entire US banking system.

Access to mortgages also increases rapidly, from 5 per cent of total debt in the poorest countries, to 30 per cent in the developed countries.

In those cases where there are no unencumbered assets, or no excess value in already encumbered assets, that the debtor can offer as security or with which the debtor can satisfy an administrative expense priority claim, the debtor has limited options.

CMHC provides mortgage loan insurance to lenders across Canada (including on reserve and in the North) and guarantees timely payment of interest and principal on Mortgage Backed and Canada Mortgage Bond, thereby ensuring a steady source of funds for Canadian home buyers.

In addition, complementary improvements are also required in collateral laws (which do not make it too expensive to mortgage property) and the legal system (which allows banks to seize collateral, if warranted, when a debtor defaults).

Defences and rights of set off of the debtor

CDOs are a form of financial alchemy special purpose vehicles that buy the financial equivalent of lead (low rated mortgaged backed securities) and finance themselves mostly with the financial equivalent of gold (highly sought after AAA bonds). This transformation is based on one sound principle and two shaky ones.

Most economists failed to foresee the economic dynamics that actually led to the crisis, because they failed to pay enough attention to the rapid increase in US total debt. Instead, they focused exclusively on US foreign debt, ignoring household debt (mortgage and consumer debt), public debt, business debt, and financial debt.

In addition, the bankruptcy laws, which made it extremely difficult for creditors to press their claims, are being revamped, including the foreclosure laws.

Collateral law reform, as mentioned previously, should also help enhance creditor rights.

When obtaining credit or incurring indebtedness is essential to maximizing the value of assets, and the credit or finance is not otherwise available as an administrative expense or is to be incurred outside the ordinary course of business, the court may authorize that credit or debt to be incurred as an administrative expense, to be afforded super priority ahead of other administrative expenses or to be supported by the provision of security on unencumbered or partially encumbered assets.

Defences and rights of set off of the account debtor

This valuation technique is less applicable to protection of either the value of the encumbered asset or the secured claim than it is to disposal of assets of the estate by the insolvency representative.

After all, the European Financial Stability Facility (EFSF), created by the eurozone countries last May, is the largest CDO ever created. As with CDOs, the EFSF was marketed as a way to reduce risk.

The CDO market, however, was concentrated six or seven issuers controlled most of the market, and this market ended up representing 50 of the entire revenues to be gained through ratings. All of a sudden, issuers had much more influence on the rating agencies, which, like any good seller, were ready to bend a little not to alienate important customers.

That makes things difficult.

What's that anyhow?

Insecure title affects decisions to invest and inhibits the use of land as collateral or the issuing of loans or mortgages.

Finally, solvency rules should be complemented by an obligation that banks issue a substantial amount of non collateralized debt on the order of 100 of their capital that is convertible into equity. These debentures should be designed to create a strong incentive for bank managers and shareholders to issue equity rather than suffer conversion.

It is astonishing that sub prime mortgages and their like were repackaged and resold in securitized form. That these collateralized mortgage obligations (CMOs, or bonds backed by a pool of mortgages) found a ready market, both in the US and abroad, reflects failure on several fronts.

At delivery, the obligation is liquidated and the receivable is correspondingly cancelled.
