We consolidated them from 89 to 25 banks by requiring that they increase their capital share capital.

Even if, at heart, they take the Bagehot view, all bankers recognize that market confidence requires them to demonstrate a more solid capital base to attract wholesale funding, as well as to satisfy the stricter demands of regulators. But a wide gap has opened up between the financial authorities and the banks on the costs and benefits of the much higher requirements now demanded by Basel.

The Bankers Capital War

First, capital requirements should be set as a straightforward ratio of common equity to total assets, thereby abandoning all reference to banks own risk management models. The new capital ratio should be raised to 7 10 of total assets in order to dampen risk taking by bankers and minimize the real economic impact of large scale deleveraging following a loss of confidence in the banking system.

Third, what really matters for financial systems is the extent of equity financing including how much equity banks are required to have. Current levels are so low debt funds around 95 of total credit exposure in most big US banks (and a slightly higher share in big European banks) that banks equity can be substantially wiped out by even moderate negative shocks.

But they also wanted banks to direct more resources to financing domestic investments and industry. The bank reforms generally did punish the bankers, but they were not successful in promoting new bank lending.

All of this requires financing bank recapitalization alone could require hundreds of billions of euros (though these needs would be mitigated somewhat if the sovereign debt of large eurozone countries looked healthier).

Financing in continental Europe is traditionally bank based, unlike in the US, where capital markets reign supreme. Banks serve a special function in the economy that does warrant a special role for the government not in setting pay, but in imposing effective capital requirements. Higher and pro cyclical equity capital requirements on banks, combined with a requirement to raise contingent long term debt debt that converts into equity in a crisis is a better way forward.

Of course, regulators cannot easily require all banks to be well run in Bagehot s sense. So banks require capital as a backstop.

Moreover, both Liikanen and the ICB favor structured universal banking legally separate entities with separate capital, management, and so forth rather than calling for its demise, as urged by those who want to split commercial from investment banking fully. For large banks, Liikanen would separate trading from deposit banking, while the ICB s proposals, which are now incorporated in draft legislation in Britain, would ring fence retail banking.

But there is a much simpler step that would make a big difference A senior policymaker, such as a member of the Federal Reserve s Board of Governors or the president of the New York Fed, should make a speech that explains clearly what bank capital is (and what it is not).

Host regulators are increasingly nervous about banks that operate in their jurisdictions through branches of their corporate parent, without local capital or a local board of directors. So they are insisting on subsidiarization.

Governments cannot afford to recapitalize the banks now it would leave them with insufficient funds to deal with the sovereign debt problem. It will cost much less to recapitalize the banks after the crisis has abated and both government bonds and bank shares have returned to more normal levels.

After the crisis, world leaders and central bankers overhauled banking regulations, first and foremost by rectifying the Basel prudential rules. With regard to private sector banking, better management and a larger capital basis would be essential.

At the same time, commercial banks were no longer required by the Central Bank to mandatory subscription to treasury bills in February 1997 (the requirement was at least 40 per cent of their deposits).

Now that the European Banking Authority has finally issued new prudential rules, they can get about the business of raising the capital they need as a buffer against losses. Société Générale has moved in this direction, but few other banks have followed so far.

Basically, Greek citizens take out loans from local banks, funded largely by the Greek central bank, which acquires funds through the European Central Bank s emergency liquidity assistance (ELA) scheme. They then transfer the money to other countries to purchase foreign assets (or redeem their debts), draining liquidity from their country s banks.

In the case of Bolivia, which seeks to encourage new microfinancial institutions, it is reported that the Government has begun licensing a new class of intermediaries, known as private financial funds, subject to the same solvency and reserve requirements as banks, but with lower minimal capital requirements.

In market economies, this function is performed by commercial banks and the capital markets.

The eurozone needs a banking union a European deposit insurance scheme in order to stem capital flight, a European source for financing bank recapitalization, and eurozone wide supervision and regulation. The heavily indebted countries need relief on their financing costs.

Meanwhile, the credit crunch in the eurozone periphery is intensifying thanks to the ECB long term cheap loans, banks there don t have a liquidity problem now, but they do have a massive capital shortage. Bankers never like tight regulation and they particularly do not appreciate being required to fund their operations with more equity relative to debt. In both good times and bad, their refrain is, We need lower capital requirements, meaning they should be allowed to borrow more.

And such requirements would reduce the likelihood that strong banks would be called upon to finance the resolution of failed institutions. (Of course, these considerations are less relevant if bankers expect to succeed in blocking all regulation aimed at reducing excessive risk taking, and to be bailed out in a crisis.)

The decline in government bond prices has exposed the banks undercapitalization, while the prospect that governments will have to finance banks recapitalization has driven up risk premiums on government bonds. Facing the prospect of having to raise additional capital at a time when their shares are selling at a fraction of book value, banks have a powerful incentive to reduce their balance sheets by withdrawing credit lines and shrinking their loan portfolios.
