Recipient countries would have to pay the IMF a very low interest rate the composite average treasury bill rate of all convertible currencies. They would have free use of their own allocations, but the IFIs would supervise how the borrowed allocations are used to ensure that the borrowed funds are well spent.

While China has taken minor measures to slow the increase in its dollar denominated holdings, it has been unwilling to risk a fully convertible currency for domestic political reasons. Thus, the renminbi is unlikely to challenge the dollar s role as the largest component of world reserves (more than 60 ) in the next decade.

If, however, China succeeds in developing a more convertible capital account and bolstering its financial system s efficiency, the renminbi is likely to emerge as a new international reserve currency, complementing the US dollar and the euro. This would benefit companies and central banks alike, by enabling them to diversify their foreign currency holdings further.

Finally, solvency rules should be complemented by an obligation that banks issue a substantial amount of non collateralized debt on the order of 100 of their capital that is convertible into equity. These debentures should be designed to create a strong incentive for bank managers and shareholders to issue equity rather than suffer conversion.

This approach would be voluntary and consensual, but it would miss large parts of the debt market and do little to support economic recovery or a return to sustainable growth.

Under the gold standard, the dollar was convertible into gold at a fixed price of 20.67 an ounce. To stabilize the price level, the economist Irving Fisher had produced a plan for a compensated dollar, which would vary the dollar s gold value to offset rising or falling prices, in effect allowing the Fed to issue more or fewer dollars as dictated by business conditions.

To be sure, China remains far from embracing a free floating currency, let alone a fully convertible one, which would require further liberalization of controls on cross border financial flows. Unification of onshore and offshore markets is more important than a floating exchange rate in determining whether the International Monetary Fund will include the renminbi in the basket of currencies used to determine the value of its reserve asset, the Special Drawing Right.
