It also means getting the balance between domestic and external demand right, and appreciating the sensitivity of medium and long term growth to the composition (and size) of domestic aggregate demand. Against this background, monetary policymakers must be cautious, because low interest rates can shift the growth model back toward leverage and domestic consumer demand, stalling the structural shift to the tradable side that is underway.

The first is the decline in global demand in the wake of the 2008 financial crisis, which has forced China to adjust its growth model sooner than anticipated. The second is China s ongoing demographic transformation.

An undervalued currency also tends to produce an unbalanced growth model of the opposite kind an outsize tradable sector and insufficient domestic aggregate demand. Because the non tradable sector in advanced economies tends to create more jobs, this model can lead to an employment problem (even if it is partly masked by cutting hours rather than workers).

Eventually, the new model will replace the old model.

A rebalanced China can grow more slowly for one simple reason By drawing increased support from services led consumer demand, China s new model will embrace a more labor intensive growth recipe. The numbers seem to bear that out.

If China fails to rebalance, weak external demand from a crisis battered developed world will continue to hobble its export machine, forcing it to up the ante on a credit and investment led growth model in effect, doubling down on resource intensive and environmentally damaging growth. But I remain hopeful that China s new leadership team will move quickly to implement its new model.

This model, a model of overlap, is the way to move forward.

For now, the Chinese economy, having received its cyclical dose of stimulus, should be okay. By the end of the year, however, the costs of the structural adjustment needed to shift China s growth model away from investment demand could rise further.
