Indeed, even the markets were fooled, giving the ECB a good grade for its unremarkable rate hike. Inflationary expectations, as measured by the rates on certain market instruments, actually fell after the hike, indicating increased confidence that the ECB will keep a lid on price pressures.

So long as the ECB does not acknowledge the doubts now hovering around Europe s economies, there is a risk of a crash. The ECB is convinced that benign neglect is the right exchange rate policy, and that the G7 is the right place to address currency volatility.

That, at any rate, is the theory no one knows how it would work in practice. How high would the Fed or the ECB, for that matter have to raise the interest rate on deposits to prevent excessive growth in bank lending?

The political costs for the ECB of making this type of mistake could be exorbitant. Code word communications, which only work in a stable and crisis free economic and financial environment, had damaged ECB credibility.

Moreover, financial markets consider QE so likely that the largest part of its bond rate and exchange rate consequences have already been priced in. Should the ECB disappoint expectations, bond and foreign exchange markets would confront an abrupt and damaging unwinding of positions long term interest rates would rise, stock markets would sink, and the exchange rate would appreciate.

Will Germany agree to such a relaxation or, for that matter, to Hollande s implicit demand that the ECB follow Japan s example and loosen monetary policy to drive the exchange rate back down?

The last thing Europe needs now is an interest rate cut, says one influential member of the ECB Governing Council in a candid assessment of the current situation. Capitulating to outside political pressure is no one s definition of an anchor of stability. The euro would collapse, and the ECB finished as a creditable central bank.

Nonetheless, the ECB is right that it is faced with very different monetary conditions in different member states indeed, the eurozone is akin to a badly working fixed exchange rate system, with all of the attendant risks. Ultimately, limiting the ECB to its conventional tool kit amounts to accepting the risk of a eurozone collapse.

But instead of rethinking its strategy, the ECB is considering doubling down buying even more bonds and lowering its benchmark interest rate even further into negative territory. This would be a serious mistake.

The euro s exchange rate has held up remarkably during the four years of crisis. Indeed, the currency appreciated further when the ECB declined to undertake any monetary stimulus at its March 6 meeting.

Indications that Trichet s communicative skills were slipping already had become evident last September, when the Governing Council could not follow through with the rate increase the ECB president had promised the previous month.

The expansion of the ECB s balance sheet and the targeted depreciation of the euro should help to bring the eurozone s short term inflation rate close to 2 and thus reduce deflationary risks. For the first time in its history, the ECB appears to be pursuing an exchange rate target.

But a September rate move also serves Sarkozy s interests, as it will give him more ammunition to portray the ECB as out of control and in need of political disciplining. For the ECB to protect itself from such charges, far better to wait until October when the bank can go to the public and say in effect

Indeed, the courage currently demonstrated by the ECB in sticking to its guns should serve as a model for Europe s future politicians. Once they realize they can t bully the ECB into unwanted and self destructive interest rate cuts, EU leaders actually might summon up the will to lead which is, after all, what they have been elected to do.

Against this background, the ECB has yielded to immense political pressure, particularly from France and Italy, to loosen monetary policy further and weaken the exchange rate. But indulging the old political reflex of manipulating the exchange rate to create a competitive advantage will yield a short term fix at best.

Ironically, the October meeting of the ECB s Governing Council will take place in Paris this year. French politicians have been the most aggressive in putting political pressure on the ECB to relax its interest rate normalization policy.

This threat took a heavy toll on the ECB s credibility, since an interest rate hike in the midst of the most serious financial crisis in decades was obviously absurd. No one believed it, and the ECB not only withdrew its clumsy threat the next month, but it adopted a policy of interest rate neutrality.

After all, in the past, increases and decreases in the growth rate of the monetary base (currency in circulation plus commercial banks reserves held at the central bank) produced or at least were accompanied by rises and falls in the inflation rate. And, because the monetary base is controlled directly by the central bank, and is not created by commercial banks, many believe that it is the best measure of the impact of monetary policy.
