Because the ECB was given the sole task of achieving and maintaining price stability in the euro area, inflation rates seem the most logical starting point for comparison. In 1999, the difference between the euro zone countries with the lowest and highest inflation rate was two percentage points.

Moreover, since exports are exempt from VAT, the price of domestic exports will fall. The desired competitiveness effects of exchange rate devaluation can thus be had while staying in the euro.

Depreciation of the euro would be the best medicine for restoring international price competitiveness to the periphery countries and reviving their export sectors. Of course, they would devalue on their own had they not given up their currencies for the euro ten years before the crisis (and if it were not for their euro denominated debt).

Just because European governments have failed to put bread on their constituents tables doesn t mean that the European Central Bank should likewise fail in its job of promoting price stability in the euro zone. That may sound obvious, but abandoning price stability is exactly what some European politicians are advocating.

Adoption of the Euro should foster even greater trade integration by eliminating exchange rate risk, lowering transaction costs, and promoting greater price transparency and competition. The experience of current euro area members thus far suggests trade gains of roughly 10 just from the single currency.

As a result, southern Europe adopted an economic configuration in which its wage, price, and productivity levels made sense only so long as it spent 13 for every 12 that it earned, with northern Europe financing the missing euro. Northern Europe, meanwhile, adopted wage and productivity levels that made sense only as long as it spent less than one euro for every euro that it earned.

But the prospect of permanent stagnation for countries like France, Italy, and Portugal is unacceptable. Chronic stagnation is too high a price to pay for adopting the euro.

The new rates are effective from the school year in progress on 1 January 2005. The currency areas where increases were approved are as follows Austria (euro), Belgium (euro), Denmark (krone), France (euro), Germany (euro), Ireland (euro), Italy (euro), Japan (yen), Netherlands (euro), Spain (euro), Sweden (krona), Switzerland (Swiss franc), United Kingdom (pound sterling), United States dollar in the United States and the United States dollar outside the United States.

France, too, has become uncompetitive, owing to the cheap credit brought by the euro in its initial years. According to a recent study by Goldman Sachs, the country s price level must drop by an estimated 20 vis à vis the euro average that is, depreciate in real terms if the economy is to regain competitiveness within the eurozone.

Similarly, the euro collapse scenario in which such countries successfully pressure the ECB to inflate, compelling Germany to abandon the euro, has shown no signs of developing. The ECB, protected by statutory independence and a price stability mandate, has shown no inclination to accede to pressure from French President Nicolas Sarkozy or anyone else.

Germany s third illusion is that the current crisis is ultimately a euro crisis. While it is tempting to scapegoat the common currency, the fact is that the euro has brought huge economic and financial benefits to Germany, owing to increased trade, greater price stability, more competition, and improved efficiency.

The euro gave these countries access to cheap credit, which was used to finance wage increases that were not underpinned by productivity gains. This led to a price explosion and massive external deficits.

A single monetary policy focused on price stability in the euro area cannot react to shocks that affect only one country or region. So, to avoid prolonged local slumps, it is critical that national fiscal policies can perform their stabilization role.

As holders of euro denominated assets recognized this situation, they turned to the ECB for insurance (which the ECB could not deliver under its previous president, Jean Claude Trichet, whose leadership was defined by his commitment to maintaining price stability). Investors subsequent efforts to price in the risk of a eurozone breakup not the volume of sovereign debt caused bond yields to spike.

Similarly, the Euro VIX, a popular measure of expectations of euro volatility, has fallen significantly. The cost of buying protection against fluctuations in the euro dollar exchange rate declined last month to its lowest level in nearly five years.

A breakdown of the euro would precipitate a banking crisis that would be beyond the global financial authorities ability to control. The longer Germany takes to recognize this, the higher the price it will have to pay.

Normally, by decreasing prices relative to their more fiscally sound neighbors, struggling countries can boost exports, thereby reducing their current account deficits. But, in the case of the euro crisis, price stickiness caused inflation to increase more in debtor countries than in creditor countries, making adjustment even more painful.

Greece was offered two stark choices Leave the eurozone without financing, or remain and receive support at the price of further austerity. But Greece should have been offered a third option Leave the euro, but with generous financing.

The Maastricht Treaty established a monetary union, but the political union that is an indispensable precondition for the common currency s success remained a mere promise. The euro, and the countries that adopted it, are now paying the price.

They just care about three things and three things only price, price and price.

The euro was expected to acquire an international role, eventually improving Europe s resilience in the face of economic shocks. There has been a surge in euro denominated international bonds, but the liquidity of foreign exchange markets is no higher for the euro compared to the national currencies it replaced, and the euro remains a long way from challenging the supremacy of the dollar.

And yet it is particularly in the US that commodity prices have been falling. The Economist s euro denominated Commodity Price Index, for example, has actually risen over the last year it is only the Index in terms of dollars which is what gets all of the attention that is down.

Why, then, is there such strong doubt that the euro can survive? Some say that the current efforts to enforce sound policies in the peripheral countries are bound to fail, and that sacrificing democracy in these countries to keep the monetary union intact is too high a price to pay.

But the euro makes economic sense only for a subset of its current members, not for countries such as Greece in its current situation. Some economists have proposed a two track euro, with problem countries using a euro B that floats against the euro A until they abide by the economic and financial rules and earn re entry.
