Foreign enterprises are increasingly investing in emerging markets.

Unfortunately, too many policymakers in advanced economies allowed themselves to believe that such heterodox policies are only for emerging markets. In fact, advanced countries have resorted to heterodox policies to reduce debt overhangs on many occasions.

For starters, technology is making even many service jobs tradable, enabling them to be offshored to Asia and other emerging markets. And, eventually, technology will replace manufacturing and service jobs in emerging markets as well.

While emerging markets are already significant and growing further, there is still a large potential to be tapped in developed country markets.

China s 4 trillion stimulus package, unveiled in November 2008, restored confidence in global commodity markets. Led by strong Chinese growth, emerging markets stabilized.

This brought strong growth rates in good times. In times of crisis it had a negative impact although integration has prevented currency collapse or the write off of national debt, occurrences that we have witnessed during previous crises in emerging markets.

But, as industrial countries, beset by fiscal, sovereign debt, and banking problems, slowed once again, the fix for emerging markets turned out to be only temporary. To offset the collapse in demand from industrial countries, they had stimulated domestic demand.

So it turns out that in emerging markets, where the fish are, are the emerging middle class of these countries diseases of affluence heart disease, infertility.

Until the euro crisis, it was generally believed that problems servicing sovereign debt occurred only in emerging markets and the least developed countries. The US Supreme Court s decision on Argentina adds a new wrinkle, and may well further increase the risk attached to holding sovereign debt and this to the cost of issuing it.

Economically, the United States, the eurozone, the United Kingdom, and Japan are all idling. Even fast growing emerging markets (China, emerging Asia, and Latin America), and export oriented economies that rely on these markets (Germany and resource rich Australia), are experiencing sharp slowdowns.

To make matters even worse, emerging markets are deprived of the one tool that the advanced countries have employed in order to stem their own financial panics domestic fiscal resources or domestic liquidity. Emerging markets need foreign currency and, therefore, external support.

It was also increasingly concentrated in a small group of 20 or so emerging markets which received over 90 per cent of total inflows of capital in the 1990s, compared to some 50 per cent before the outbreak of the debt crisis.

These rapid changes have rattled global financial markets and spooked investors, reducing their appetite for risk a cautious attitude that has been reflected in emerging markets. Investors have sat on the sidelines, and the MSCI index that tracks returns on emerging market equities has stagnated.

Of more pressing immediate concern is the fact that capital is currently flowing to many countries regardless of whether they are ready to receive it. There are large current account surpluses among emerging markets (a big change from 1997, when most emerging markets had deficits).

The key questions now are whether global economic growth is self sustaining without QE, whether emerging markets output will continue to rise strongly, albeit at a slower pace, and whether current global financial reform efforts will be sufficient to prevent another crisis in emerging markets.

(b) Uptake of the unique opportunities of Common Agricultural Policy (CAP) reform and rapidly emerging EU biofuel markets

The answer to the emerging markets question would have been straightforward a few years ago. It is not today.

That outcome seemed highly likely six months ago, when global financial markets nearly collapsed.

Moreover, some debtor countries which have gone through debt restructurings soon resumed their access to capital markets.

By keeping banks and other private sector firms at lower levels of debt, vulnerability to shocks is reduced. In a boom, this may seem irrelevant but, as De Gregorio knows, pressure on emerging markets and richer countries arises all too often, and frequently at unexpected moments.

However, experience continues to show that financial markets often fail to meet this challenge in emerging markets, as they tend to be pro cyclical and subject to speculative and herd mentalities.

Meanwhile, as Brazil will hold its widely anticipated presidential election next weekend, concerns about emerging markets are unlikely to subside.
