CAMBRIDGE Since 1976, the US dollar s role as an international currency has been slowly waning. International use of the dollar to hold foreign exchange reserves, denominate financial transactions, invoice trade, and as a vehicle in currency markets is below its level during the heyday of the Bretton Woods era, from 1945 to 1971.

Finally, it is no longer appropriate to judge whether a country s foreign currency reserves are adequate based on how many months of imports they can cover. Instead, the question to ask is whether the reserves can comfortably service the public and private sectors debt denominated in foreign currencies.

If, however, China succeeds in developing a more convertible capital account and bolstering its financial system s efficiency, the renminbi is likely to emerge as a new international reserve currency, complementing the US dollar and the euro. This would benefit companies and central banks alike, by enabling them to diversify their foreign currency holdings further.

Policymakers in many emerging market countries worry that surging capital inflows will drive up the value of the local currency, destabilize financial markets, and fuel economic overheating. Their reactions range from buying up the foreign money to prevent currency appreciation to adopting capital controls, and, in extreme cases, to keeping the money out altogether.
