The Emerging Market Currency Rout

The sine qua non of manipulation is currency market intervention selling the domestic currency and buying foreign currencies to keep the foreign exchange value lower than it would otherwise be. To be sure, the People's Bank of China (PBOC) did a lot of this over the last ten years.

Conventional monetary policy operates by altering short term interest rates, which includes the central bank buying and selling short term government debt. No intervention in the foreign exchange market buying and selling foreign currency is involved.

By the end of the currency crises in East Asia and elsewhere in the late 1990s, emerging market governments had learned some important lessons. Five reforms were particularly effective more flexible exchange rates, larger foreign currency holdings, less pro cyclical fiscal policy, stronger current accounts, and less debt denominated in dollars or other foreign currencies.

Ironically, today s pain stems from one of the great successes that emerging economies have achieved the reduction of foreign currency funding in favor of local currency debt. As emerging market central banks leaned against heavy capital inflows in order to mitigate exchange rate appreciation, their currencies became less volatile.

This includes such factors as home market growth constraints, liberalization and currency appreciation.

The purchase and sale of foreign currency or gold as a financial asset

Conventional wisdom also once held that dollar borrowing binges occur only in countries with fixed exchange rates, with the central bank de facto insuring borrowers against currency risk. Today, most emerging market economies have (or at least pretend to have) floating exchange rates, and yet locals continue to borrow heavily in foreign currency.

Such large banks are needed because small players alone cannot make a market. Big banks are also major players in international currency markets, and accumulate major foreign exchange positions both between their subsidiaries and on a consolidated basis.

Policymakers in many emerging market countries worry that surging capital inflows will drive up the value of the local currency, destabilize financial markets, and fuel economic overheating. Their reactions range from buying up the foreign money to prevent currency appreciation to adopting capital controls, and, in extreme cases, to keeping the money out altogether.

Australian law requires all transfers of physical currency into or out of the country of AUD 10,000 or more, or the equivalent in foreign currency, to be reported to AUSTRAC.

Poverty increased, the currency suffered repeated devaluations, foreign and domestic debt registered an increase and the growth rate of the economy fell.

Furthermore, it led to the seizure, on the premises, of a banknote (in foreign currency) which had also been scanned and forged.

Market access and foreign direct investment would help to promote economic growth and generate productive employment.

Carrefour the largest foreign firm is number four, with a market share of 9.9 per cent.

Until recently, Russia has pursued an admirably conservative macroeconomic policy, running up huge budget and current account surpluses. It has paid off its foreign debt and built up foreign currency reserves of 450 billion.

Ordinarily, a large surplus puts upward pressure on the country s currency making its exports less competitive and boosting demand for imported goods and services. But a country s authorities can prevent appreciation for a prolonged period of time by buying up foreign currency.

The ECB can curb the euro s appreciation through purchases of foreign currency. But, ultimately, it would have to do so by inflating its own currency until confidence in the euro falls back to the level that it had before the assurances were made.

Of course, some foreign central banks have signed currency swap agreements with China and even hold small amounts of its currency in their reserve portfolios. But these actions may be less a sign of the renminbi s inevitable march toward global dominance than a low cost bet on its likely emergence as a widely accepted international currency.

Foreign companies can, however, enter the Indian retail market through manufacturing, franchising, sourcing locally, test marketing, and so forth.

Economically, the BRICS are facing serious challenges. In addition to a well documented growth slowdown, China has lately experienced considerable stock market turmoil and currency devaluation.

A half century after the foundation of a common market and 15 years after the launch of the common currency, Europe still lacks a united police force and a single foreign policy. Perhaps most problematic, the EU is still home to 28 armies, with 28 commanders in chief, bound together only loosely by NATO.

Other criteria besides currency market intervention are used to ascertain whether a currency is deliberately undervalued or, in the words of the International Monetary Fund's Articles of Agreement, manipulated for unfair competitive advantage. One criterion is an inappropriately large trade or current account surplus.

It was also noted that the transaction had a number of public interest benefits, such as (i) foreign direct investment (ii) foreign currency generation through exports (iii) additional employment creation and (iv) technology improvement in the local Zimbabwean furniture industry.

During the lootings, almost anything of value is fair game and includes clothing, cash from foreign exchange currency businesses, drugs from pharmacies, mobile phones and powdered milk.
