The Bank of England s charter did not give it the legal authority to undertake such lender of last resort financial stability operations. But the Bank undertook them anyway.

Recent experience has provided a harsh reminder of the consequences of neglecting this responsibility. Specifically, the central bank must be ready to act as a lender of last resort when investor panic threatens financial markets.

Otherwise, bank runs and debt panics will be rampant. Obstfeld had in mind a bailout mechanism for banks, but it is now abundantly clear that one also needs a lender of last resort and a bankruptcy mechanism for states and municipalities.

In short, the ECB bond buying program has transformed the ECB from a passive observer of the euro crisis, paralyzed by the outdated legalistic constraints of the Maastricht Treaty, into a proper lender of last resort. With powers to monetize government debts similar to those exercised by the US Federal Reserve, the Bank of Japan, and the Bank of England, the ECB can now guarantee the eurozone against financial contagion.

A bank or mortgage originator lends you a large amount of money, which is secured by the house as collateral. In other words, if you fail to make your payments on time, the lender can foreclose on the loan and take possession of the property as millions of homeowners have experienced in the last decade.

The IMF s management would also have to be empowered to decide on SDR issuance, just as the Fed can decide to offer currency swaps. For the SDR to become a true international currency, in other words, the IMF would have to become more like a global central bank and international lender of last resort.

The implicit preferred creditor status is based on central bank practices that establish that the lender of last resort is the last in and first out. It is this seniority that enables the IMF to limit the risk of default so that it can lend to countries at reasonable interest rates when nobody else will.

The International Monetary Fund and the World Bank can serve as lender of last resort to emerging markets at risk of losing market access, conditional on appropriate policy reforms. And countries, like China, that rely excessively on net exports for growth should accelerate reforms, including more rapid currency appreciation, in order to boost domestic demand and consumption.

Because the euro zone is not an optimal currency area, it needs tools to deal with so called asymmetric shocks shocks that affect some members more than others. But it lacks those tools, especially a Treasury with powers to tax and borrow, and a central bank that can act as lender of last resort to its member banks.

Philosophically, the debt forgiveness approach rests on the belief that creditors share culpability for defaults with debtors, since they made the bad loans in the first place. As long as the borrower has not misled the lender at the time of taking the loan, the lender bears at least some responsibility for the transaction.

Without fundamental changes in its economic growth pattern, it is difficult to imagine how China can become an immature creditor lender and a mature creditor lender. A more likely scenario is that China will continue to have a trade surplus (though much smaller) and an investment income deficit, mirrored by America s trade deficit and investment income surplus.

The OMT program, which allows the ECB to buy sovereign bonds of countries that have agreed to reform their economies, significantly levels the playing field between the Bank and its advanced economy peers. Spain has the same fiscal and structural problems that it had prior to the OMT program s launch, but now it has an external lender of last resort.

Not every country s central bank not even every friendly country s central bank has been invited to join the swap lines club. Membership is restricted to the United States Federal Reserve, the Bank of England, the European Central Bank, the Bank of Japan, the Swiss National Bank, and the Bank of Canada.

To make the European Central Bank a lender of last resort for all of the euro zone countries, for example, would give distressed European governments some added breathing space. But it will require global monetary reform of a fundamental order to right the imbalances between surplus and deficit countries, between happy savers and those who lived beyond their means, and between rich and poor.

But the leaders of Parliament also believed that the absence of a codified authority to act as lender of last resort would not keep the Bank of England from doing so when necessity commanded. As First Lord of the Treasury Sir Robert Peel wrote If it be necessary to assume a grave responsibility, I dare say men will be willing to assume such a responsibility.
