The prices of US homes are also declining at an accelerating rate, in many areas by more than 10 per year. The prices of traded mortgage backed securities have followed house prices down.

Growing use by retailers of own brands and discount retailing have also been driving prices down significantly.

As homeowners with large negative equity default, the foreclosed homes contribute to the excess supply that drives prices down further. And the lower prices lead to more negative equity and therefore to more defaults and foreclosures.

It does this in a couple of ways chasing productivity, which drives down prices and encourages us to buy more stuff.

Moreover, we are now experiencing a fundamental change in expectations about oil prices not only are today s prices quite high in real terms by historical standards, but the futures markets indicate that prices are expected to remain high for years to come. In contrast, real oil prices were flat leading up to 1929, and down nearly 50 in real terms from the 1925 6 fuel folly peaks.

Political pundits agree that presidential approval ratings are highly correlated with gas prices when prices go up, a president s poll ratings go down. But, in view of America s long history of neglect of energy security and resilience, the notion that Barack Obama s administration is responsible for rising gas prices makes little sense.

But the recent collapse in oil prices could change this dynamic. In refusing to cut its own production, Saudi Arabia seems to be hoping that low oil prices will drive down investment in US shale energy, undermining production growth there.

Some distressed banks clearly possess large quantities of mortgage backed securities, and are holding onto them in the hope that their prices will rise in the future, saving them from failure. At the same time, buyers expect even lower prices down the line.

Additional supplies of oil to global markets will keep prices down or depress them further. But the current rise in oil prices shows that people are still eager to embrace running out of oil stories this time focused on China and India even when short run factors are to blame. Indeed, the International Energy Agency noted in September that the usual relationship between oil prices and inventory levels has broken down, with prices much higher than the usual relationship would suggest.

Given that property prices are unlikely to fall by such a large margin, the bubble s collapse would not bring down China s banks. Even if real estate prices fell by more than 50 , commercial banks could survive not least because mortgages account for only about 20 of banks total assets.

I concluded that there was a fair chance that oil prices were peaking and that before too long spot prices would reverse and start to decline. I thought it was probably the beginning of a move back down to 80 per barrel precisely where the price has landed at the end of 2014.

The prospect of falling prices reflects the collapse of industrial production, the resulting high level of unemployment, and the dramatic decline in commodity prices. Industrial production is falling at double digit rates in the negative inflation countries, and the price index for all commodities is down more than 30 over the past year.
