As described above, collective contracts not only set forth the lowest wage and wage levels for different categories of workers, but also regulate the increase of the base wage by seniority, working conditions and individual performance.

In an environment where productivity gains and wage growth are already weak, as in Europe today, persuading workers to accept a cut in real wages may be tough. The interest rate increase decided this week will soon appear insufficient, and will have to be followed by further hikes and a large increase in unemployment.

What we are seeing in Europe today is more likely to be delayed adjustment rather than passive acceptance of real wage cuts by workers and unions. The ECB should not delude itself into thinking that a small increase in interest rates will be enough.

As has been painfully obvious during the last several years, prolonged labor market slack means falling real wages for most workers, with the negative effect intensifying as one moves down the wage distribution. The core consumer price index, to be released next week, is expected to show a year on year increase of just 1.7 or even less, if the lower oil price feeds through from headline to core CPI. And real wage growth stands at less than 2 , which is below the level deemed necessary by the Fed to underpin a sustainable acceleration in consumer spending.

Germany primarily reacted to low wage competition from ex communist countries. Currently, the average wage of the ten countries that joined the EU in May 2004 is about one seventh of the West German wage level, and the Chinese wage is one twenty fifth.

Lower mortgage rates have also boosted private construction and real estate development with an increase of 90 per cent in the first quarter of 2004.30
