The banks over lent to the housing market. The subsequent burst of the housing bubble in the United States caused banks to fail, because banking had gone global and the big banks held one another s bad loans.

First, governments will bail out the largest banks rather than let them collapse and damage the economy. Second, and worse, being too big to fail helps large banks grow even larger, as creditors and trading partners prefer to work with banks that have an implicit government guarantee.

Nationalization also resolves the too big too fail problem of banks that are systemically important, and that thus need to be rescued by the government at a high cost to taxpayers. Indeed, the problem has now grown larger, because the current approach has led weak banks to take over even weaker banks.

Most obviously, as many trades move from the banks to the clearinghouse, the clearinghouse itself will become a systemically vital institution. It will be too big to fail.

Bigger companies, with more complex balance sheets, have more places to hide them. And banks, when they get big enough that no government will let them fail, have the biggest incentive of all.

First, sovereign bonds held by banks are treated as risk free assets under EU rules for calculating banks solvency and capital adequacy levels. This is a risky assumption, because it implies that no European government will ever fail to repay the bond in full, with all interest due, and on time.

Too big to fail banks enjoy lower interest rates on debt than their mid size counterparts, because lenders know that the bonds or trading contracts that such banks issue will be paid, even if the bank itself fails. Before, during, and just after the 2007 2008 financial crisis, this provided an advantage equivalent to more than one third of the largest US banks equity value.

The argument of the 1930 s was cast less in terms of banks that were too big to fail than as a response to the faulty advice that banks had offered their clients. Investment banks had sold shares and bonds (especially for foreign corporations and governments) to their retail customers, offloaded their own risk, and created a large revenue stream of fees for themselves.

A truly competitive European banking system would provide incentives for the larger and stronger banks to take more risks in the hope of growing even larger and stronger. But, in the aftermath of the financial crisis, policymakers are too pre occupied by the real problems posed by too big to fail banks, and too terrified by the potential collapse of weaker banks, to allow such a solution.
