The Federal Reserve and the Currency Wars

Hoenig and Richard Fisher, the president of the Federal Reserve Bank of Dallas, have been leading the charge on this issue within the Federal Reserve System. Both of them emphasize that too complex to manage is almost synonymous with too big to manage, at least within the US banking system today.

The Federal Reserve System has always been a work in progress. What the US needs now is progress in the right direction.

In New Zealand, the bank s governor is the sole decision maker. At the US Federal Reserve, decisions are made by the Federal Open Market Committee (FOMC), whose members seven governors and five presidents of the Fed s regional reserve banks enjoy varying degrees of independence.

When the US last experienced a crisis of this magnitude, in the 1930s, the Federal Reserve System similarly came under Congressional scrutiny. The result was the Glass Steagall Act of 1932 and 1933, which gave the Fed more leeway in lending, and the Gold Reserve Act of 1934, which allowed it to disregard earlier gold standard rules.

Furthermore, the ECB should reintroduce the requirement that TARGET2 debts be repaid with gold, as occurred in the US before 1975 to settle balances among the districts of the Federal Reserve System. Perhaps even the fiscal compact itself should be reconsidered.

The Banking Act of 1935, as amended in 1942, then shifted power from the Reserve Banks to the Board in Washington, DC, and confirmed the special role of the Federal Reserve Bank of New York.

The Federal Reserve can create as many dollars as it sees fit in order to buy government debt. Moreover, as the world s reserve currency, the dollar plays a very particular role in the global economy.

Since much of the money market funds assets are IOUs from the world s biggest banks, the withdrawals weakened the already shaky global banking system. The Federal Reserve, seeking to stem the growing panic and stabilize the American and international banking system, promptly guaranteed the value of all money market funds.

Such a system provides important advantages most notably, it enables the US Federal Reserve to pump money into the economy to prevent or halt a recession. But it also carries serious risks, exemplified in the trade imbalances that emerged in the 1980s.

Nowhere is this more apparent than in accounts of the global financial crisis. The official history portrayed the US Federal Reserve, the European Central Bank, and other major central banks as embracing coordinated action to rescue the global financial system from disaster.

It may well be time for another technocratic push a Fiscal Stabilization Board that would take its place beside the Federal Reserve Board. SAN FRANCISCO There is a big difference between the Federal Reserve s mandate to maintain stable prices as enunciated in the Federal Reserve Act and the Fed s self selected target of 2 annual inflation. So how is it that policymakers have managed to substitute the latter for the former?
