How Scary Is the Bond Market?

In the bond market, since June, due to the influence of multiple factors such as fundamentals and investor sentiment, the bond market has taken on a trend of improvement.

As foreign firms exporting to China accepted payment in renminbi, the currency piled up in their bank accounts in Hong Kong. That led to the next step Foreign firms wishing to invest in China were allowed to tap those deposits by issuing renminbi denominated bonds, and eligible offshore financial institutions were permitted to invest renminbi funds in China s interbank bond market.

Meanwhile, the main transmission channels of monetary stimulus to the real economy the bond, credit, currency, and stock markets remain weak, if not broken. Indeed, the bond market channel is unlikely to boost growth.

In short, though central banks creation of macro liquidity may keep bond yields low and reduce volatility, it has also led to crowded trades (herding on market trends, exacerbated by HFTs) and more investment in illiquid bond funds, while tighter regulation means that market makers are missing in action.

The Asian bond market and Asian bonds are thus mechanisms for financing for development that also promote greater regional economic stability.

Any United Nations bond issue would be evaluated by market participants and potential investors by its credit rating, which is a formal evaluation of the creditworthiness of the bond issue by an independent credit rating agency.

It is true that extraordinarily low long term bond yields put us outside the range of historical experience. But so would a scenario in which a sudden bond market crash drags down prices of stocks and housing.

For example, the Republic of Korea has undertaken measures to encourage the issuance of bonds by SMEs.10 One objective of the Asian bond market initiative11 is to increase bond financing options for smaller companies in Asia.

Surprisingly, the bond market still seems almost oblivious to this risk. But holders of US debt worldwide have every reason to be concerned.

Moreover, including a smaller number of Member States in the set aside mechanism would facilitate consideration of any United Nations bond offering by market participants and would probably prove easier and less costly for the bond trustee to administer.

After the government clamped down on that too, the liquidity was channeled toward stock exchanges once those crashed, it sloshed into the bond market. But the bond market is not large enough to absorb it all, so some has now returned to the stock exchanges, leading to a partial recovery in share prices, with the Shanghai index reaching 3,500.

The current crisis killed off this optimistic scenario. The interbank market has almost collapsed, because banks do not trust each other in the same way that we tend not to trust an eager seller of a second hand car.

So how does this explain the overexposure of many institutions to sub prime mortgage risk and the collapse of the interbank market? Were banks that chose to securitize sub prime loans instead of keeping them on their balance sheets behaving irrationally?

One could emulate J.P. Morgan, whose standard response to questions about stock prices, bond prices, and interest rates was to say simply, The market will fluctuate.

LONDON Ten years on, the euro is a resounding success. A financial market heavyweight, it now outperforms the dollar, the yen, and, until recently, the mighty Chinese yuan, while euro denominated bond trading rivals the US market in size.

The asset prices of emerging markets benefit from the loose expectation rally brought by the slow interest rate hikes of the Fed. It is better to actively grasp the investment opportunity of stock market and bond market under this environment.

But it probably will have little to do with a bond market crash. That was the case with the biggest US stock market corrections of the last century (after 1907, 1929, 1973, 2000, and 2007) and the biggest US housing market corrections of all time (after 1979, 1989, and 2006).

Moreover, there would be few holdouts that refuse to participate in the exchange. Previous experience suggests that most hold to maturity investors would accept a par bond, while most mark to market investors would accept a discount bond with a higher coupon (that is, a bond with a lower face value) an alternative that could be offered (and has been in the past) to such investors.

Thus, the recent problems faced by Greece are only the tip of a sovereign debt iceberg in many advanced economies (and a smaller number of emerging markets). Bond market vigilantes already have taken aim at Greece, Spain, Portugal, the United Kingdom, Ireland, and Iceland, pushing government bond yields higher.

Second, health care had effective proponents in Congress, among consumers, and even among some of its providers. Medium term fiscal reform, for its part, will be pushed by bond market vigilantes.

The members of the Association of Southeast Asian Nations and China, Japan and the Republic of Korea (ASEAN 3) and the Asia Cooperation Dialogue are considering developing the Asian bond market.

The problem is that most of this investment is in the interbank market, meaning that SMEs ultimately face interest rates of more than 10 and that does not include the added 3 for SMEs loan guarantees. These unsustainable high rates are transmitting major risks to the real economy.

The Stock Bond Disconnect

In 2003, Mexico successfully issued new bonds which included CACs without incurring an increase in spreads, thus paving the way for a more frequent inclusion of CACs in emerging market bond issues.

It is a question that I am repeatedly asked at seminars and conferences. After all, participants in the housing and equity markets set prices with a view to prices in the bond market, so contagion from one long term market to another seems like a real possibility.

Conservatives who wanted to cut public spending for ideological reasons found the bond vigilante confidence fairy story to be ideally suited to their purpose. Talking up previous fiscal extravagance made a bond market attack on heavily indebted governments seem more plausible (and more likely) the confidence fairy promised to reward fiscal frugality by making the economy more productive.

Debt service coverage and bond interest

European banks remain balkanized, with a patchwork of national regulators seeking to promote their own champions. European governments debt may all be denominated in euro, but German and Italian debt are hardly the same thing, so the government euro bond market lacks the depth and liquidity of the US Treasury Bill market.

But for every market mispricing there is a profit opportunity if long term interest rates are, indeed, too low and long term bond prices too high, investors will short long term US bonds, park the money elsewhere, wait for bond prices to return to fundamentals, and then cover their short positions. By doing so, they will push prices close to fundamentals today.

The securitization of mortgages originally was seen as a triumph, because it shifted risk to financial markets, while taking deposits and making and monitoring loans the purview of traditional banks was regarded as narrow and old fashioned. By contrast, modern banks would seek finance mainly in the interbank market and securitize their loan portfolios.
