It seems, however, that the euphoria was short lived. Yields on Spanish and Italian government bonds have been inching up again, and equity investors mood is souring.

Investors are buying long term bonds at the current low interest rates because the interest rate on short term investments is now close to zero. In other words, buyers are getting an additional 2 current yield in exchange for assuming the risk of holding long term bonds.

The Fed has repeatedly said that it will do whatever it can to stimulate growth. This led to a plan to keep short term interest rates near zero until late 2014, as well as to massive quantitative easing, followed by Operation Twist, in which the Fed substitutes short term Treasuries for long term bonds.

Even without any portfolio shift, Americans shouldn t expect their recent luck to hold up in the future. If there is a global downturn, any region that is long stocks and short bonds is going to get burned.

If Italy and Spain have budget surpluses and declining debt GDP ratios, financial markets will reduce the interest rates on their bonds without the proposed ECB purchases. That would remove the serious risk that the ECB could start buying bonds on the basis of agreed fiscal packages, and then be forced to react if governments fall short on implementing them.

The Battle of the Bonds

After several difficult years, the country managed to negotiate an exchange of outstanding bonds for bonds with a considerably lower face value. About 93 of creditors accepted the exchange and received new bonds with a face value that was about one quarter of that of the old bonds.

But for every market mispricing there is a profit opportunity if long term interest rates are, indeed, too low and long term bond prices too high, investors will short long term US bonds, park the money elsewhere, wait for bond prices to return to fundamentals, and then cover their short positions. By doing so, they will push prices close to fundamentals today.

CAMBRIDGE Six months ago, I wrote that long term interest rates in the United States would rise, causing bond prices to fall by so much that an investor who owned ten year Treasury bonds would lose more from the decline in the value of the bond than he would gain from the difference between the bonds interest rate and the interest rates on short term money funds or bank deposits.

In response, central banks should purchase government bonds for cash in as large a quantity as needed to push their prices up as high as possible. Expensive government bonds will shift demand to mortgage or corporate bonds, pushing up their prices.

In October, Rosneft issued 11 billion worth of ruble denominated bonds (an unparalleled amount for the Russian market, equivalent to 70 of the total value of corporate bonds issued in Russia this year). The coupon on these bonds was actually 1.5 percentage points below sovereign bonds of similar maturity, which is also unusual, especially given that Rosneft currently is subject to Western sanctions.

In the US, the interest rate on government bonds now rises from 1.80 at five years to 2.86 for 10 year bonds and 3.70 for 30 year bonds. Comparing these interest rates with the yields on government inflation protected bonds shows that the corresponding implied inflation rates are 0.9 for five years, 1.3 for 10 years and 1.7 for 30 years.
