China may point to the mountain of US Treasury bonds that it has bought up, thereby helping to sustain America s budget deficit. (What China s recent sell off of US T bills will mean is, for now, anyone s guess.)

US Treasury Secretary Timothy Geithner recently informed members of Congress that the government will be in this situation on or around August 2. Having already officially hit the ceiling, the Treasury is moving money around and tapping various pots of unused funds to pay its bills.

To increase commercial banks reserves, the Fed historically used open market operations, buying Treasury bills from them. The banks exchanged an interest paying Treasury bill for a reserve deposit at the Fed that historically did not earn any interest.

Global investors are apparently willing to accept these extraordinarily low rates, even though they do not appear to compensate for expected inflation. Indeed, the rate on inflation adjusted US Treasury bills (so called TIPS ) is now negative up to 15 years.

In earlier decades, countries held dollars because they needed to have a highly liquid and widely accepted currency to bridge the financing gap if their imports exceeded their exports. The obvious candidate for this reserve fund was US Treasury bills.

More ominously, the willingness of foreign central banks to lend to the US also looks likely to end. After all, why should the central banks of China, Japan, South Korea, and other Asian countries accumulate vast holdings of US Treasury bills if the dollar is likely to lose value in the years ahead?

Although no one outside official Chinese circles knows the exact magnitude of China s foreign exchange intervention, informed guesses suggest that it has been running at roughly 100 billion a month since mid August. Observers believe that roughly 60 of China s liquid reserves are in US Treasury bills.

The United States is likely to have a different problem with consumer led growth in China. After all, higher private consumption implies an end to China s surplus saving and thus to the seemingly open ended recycling of that surplus into dollar based assets such as US Treasury bills.

After all, when the global financial crisis erupted in 2008 from the bowels of the American subprime mortgage market, global investors responded by fleeing to the US, not from it. They obviously still regard US Treasury bills as a safe haven and the dollar as the top international currency, especially given the absence of good alternatives.

Fiscal prudence and stable inflation rates are cornerstones of today s relatively healthy global economic environment. But for countries that have scope to invest more, particularly those that are holding a surfeit of precious development dollars in idle US Treasury bills, the time may be ripe to reassess the balance of risks.

Most of the attention has been fixed on China s 1 trillion in reserves, and its efforts to maintain the value of those assets. Diversification from US Treasury bills by investing some 3 billion in the Blackstone private equity fund this summer was swiftly followed by an embarrassing collapse in value.

Today s particular economic circumstances provide a second reason for establishing a National Investment Bank. In slump or even semi slump conditions, a higher than normal proportion of private savings are held in cash or its nearest equivalent (short term treasury bills).

My proposal is to use the European Financial Stability Facility (EFSF) and the European Stability Mechanism (ESM) to insure the European Central Bank against the solvency risk on any newly issued Italian or Spanish treasury bills that it may buy from commercial banks. This would allow the European Banking Authority to treat these various T bills as the equivalent of cash, because they could be sold to the ECB at any time.

So there's two bills in Congress right now.

C. Treasury management

All of this changed in 2008, when a legislative reform allowed the Fed to pay interest on excess reserves. The commercial banks could sell Treasury bills and longer term bonds to the Fed, receive reserves in exchange, and earn a small but very safe return on those reserves.

I have proposed a plan that would allow Italy and Spain to refinance their debt by issuing treasury bills at around 1 . I named it in memory of my friend Tomasso Padoa Schioppa, who, as Italy s central banker in the 1990 s, helped to stabilize that country s finances.

Moreover, this almost certainly underestimates the extent of the losses, because it does not exclude inflows of 3.5 billion since November of last year from auctions of US dollar denominated treasury bills.
