Throughout the world, people suffer from a serious perception error that has inhibited them from taking concrete steps to protect themselves from inflation or deflation. The error is called the money illusion the belief that a nominal unit of currency is the best measure of value, even though its real value is unstable.

Deflation is dangerous as it leads to a liquidity trap nominal policy rates cannot fall below zero, so monetary policy becomes ineffective. Falling prices mean that the real cost of capital is high and the real value of nominal debts rise, leading to further declines in consumption and investment and thus setting in motion a vicious circle in which incomes and jobs are squeezed further, aggravating the fall in demand and prices.

First, the falling price level would raise the real value of the debts that households and firms owe, making them poorer and reducing their willingness to spend. Second, negative inflation means that real interest rates rise, because central banks cannot lower the nominal interest rate below zero.

The estimated nominal debt service relief committed to Burkina Faso amounts to 930 million.12 By the end of 2003, the net present value of Burkina Faso's debt to exports ratio had risen to 199 per cent, from 150 per cent at the end of 2001.

At first blush, this seems absurd Why would anyone want to lend money for a negative nominal return when they could simply hold on to the cash and at least not lose in nominal terms?

These countries had already lost export market shares to China and other low value added and labor intensive Asian economies.
