The burden of payroll taxes, together with overweening labor market regulation, stifles entrepreneurship. Given expectations of RMB appreciation and a positive interest rate spread between Mainland China and Hong Kong, the RMB had a higher value in dollar terms on the CNH than on the CNY market. That difference led to active exchange rate arbitrage by mainland importers and multinational firms one form of capital inflows from Hong Kong to the mainland.

In a liberalized capital market, the undiminished risk that the yuan might appreciate means that investors must be compensated by a higher interest rate on dollar assets. But interest rates on dollar assets are given in world markets independently of what China does.

In issuing contingent capital, banks would have to pay a higher interest rate than they would on ordinary long term debt, because debt investors will face the true cost of capital, not the government subsidized cost. Over time, however, the interest rate premium is likely to be small, because higher capital requirements and contingent capital should significantly reduce the likelihood of ever reaching the triggers.

With regard to the second problem, the interest rate on rescue packages should be reduced to the rate at which the EU itself can borrow on the market. This would have the advantage of developing an active Eurobond market.

But judging from a short term perspective, the further downward movement of the long term interest rate requires phased risk exposure and the downward movement of capital interest rate.

High world oil prices and capital inflows are strengthening the balance of payments and contributing to exchange rate appreciation.

The renminbi offshore market, which has strengthened considerably over the last few years, would lose value, forcing the People s Bank of China to channel foreign exchange reserves toward that market to offset the decline.

Managing the exchange rate becomes much more difficult when capital is free to come and go as it pleases. But it is not impossible as long as policymakers understand the critical role played by the exchange rate and the need to subordinate capital flows to the requirements of competitiveness.

Likewise, labor market reform, improved education, and enhanced human capital could contribute an additional 4 to GDP growth in the next decade. Moreover, Italian policymakers should strive to boost the female labor force participation rate, which, at 49 , is one of the lowest in the OECD.

Similarly, the integration of emerging market countries into the global economy has brought with it a flood of labor. According to standard trade theory, a global labor glut ought to imply an increased rate of return on capital, which again pushes interest rates up, not down.

Indeed, because of crime and corruption, that country was marked by the highest rate of capital flight in the world.

The problem now is that the natural interest rate that is, the liquid safe nominal interest rate on short term US Treasury securities is less than zero. Thus, the central bank cannot push the market interest rate there.

Developing countries' alleged gains from capital market liberalization have been widely discussed (although recent studies raise some doubts about these benefits). Nevertheless, the global gains from allowing freer flows of unskilled labor (even temporarily), let alone the benefits to developing countries, far outweigh the benefits from capital market liberalization.

Ironically, today s pain stems from one of the great successes that emerging economies have achieved the reduction of foreign currency funding in favor of local currency debt. As emerging market central banks leaned against heavy capital inflows in order to mitigate exchange rate appreciation, their currencies became less volatile.

Greater economic openness, coupled with the fixed nominal exchange rate, ended China s inflationary roller coaster ride, and, after 1994, real GDP growth also became more stable. The government is now seeking to decontrol domestic interest rates, create a more robust domestic bond market, and finally remove capital controls.
