The Spanish government announces additional fiscal cuts and structural reforms. Bolstered by funds from the European Stability Mechanism, Spain remains financially afloat for several months.

The International Monetary Fund continued to assist the Government, through a close policy dialogue, in maintaining macroeconomic stability, especially in the area of fiscal policy.

So far, enforcement has failed, owing to flaws in the eurozone s foundations. First, fiscal and external account balances are to be kept in check in order to ensure financial stability and sustain the common currency.

What is required is a two pronged approach that targets both problems simultaneously. The prevailing approach targeting debt through fiscal austerity and competitiveness through structural reform has produced unemployment levels that threaten social and political stability.

It may well be time for another technocratic push a Fiscal Stabilization Board that would take its place beside the Federal Reserve Board. Just as the Federal Reserve exists to ensure that monetary policy is not inconsistent with price stability, the Fiscal Stabilization Board would guarantee that spending authority remains in line with the legislated level of taxes.

The real challenge in Europe is continued stagnation and rising public sector fiscal pressures in bloated welfare states with rapidly aging populations. Restoring growth, opportunity, prosperity, and financial stability will require bold solutions to five inter related problems.

Fiscal Follies

The plans for a fiscal compact have evolved rapidly in recent months, shifting from a politically unpopular transfer union to a dangerous plan for fiscal austerity and, finally, to a modified version of the defunct Stability and Growth Pact of 1997. In the end, the agreement that will emerge later this year will do little, if anything, to change economic conditions in Europe.

But only those financial institutions that subject themselves to these rules would be able to rely on the support of the public authorities in case of a crisis. This would ensure both fiscal stability and fiscal innovation in contrast to the present situation, in which no one obeyed any rules and, when crisis erupted, taxpayers had to come to the rescue.

However, macroeconomic stability needs to be understood in a broad sense, which includes not only price stability and sound fiscal policies, but also smoother business cycles, competitive exchange rates, sound external debt portfolios, and healthy domestic financial systems and private sector balance sheets.19 Those variables are not necessarily highly correlated and, consequently, policymakers need to strike a balance between them.

Even Bachelet s critics agree that Chile s basic macroeconomic policies will not change an independent central bank committed to price stability, a free trade regime with a floating currency, and a fiscal policy that will keep deficits and public debt low.

A single monetary policy focused on price stability in the euro area cannot react to shocks that affect only one country or region. So, to avoid prolonged local slumps, it is critical that national fiscal policies can perform their stabilization role.

China s Stability Gambit

At their meeting on July 21, the European authorities enacted a set of half measures. They established the principle that their new fiscal agency, the European Financial Stability Fund (EFSF), should be responsible for solvency problems, but they failed to increase the EFSF s size.

This may not be popular, especially in an economic downturn. But no one has the right to complain about the central bank s high interest rate, appreciated currency policy when fiscal policy remains too lax for interest rates to be reduced without risking price stability.
