This implicit subsidy not only costs each country s taxpayers billions of euros it also distorts competition, because not all implicit subsidies are created equal. Regardless of its fundamentals, a German bank would be considered safer than an Italian one, because the German government s implicit guarantee is much more valuable than the Italian government s.

BEIJING Not long after the United States Federal Reserve Board announced its second round of quantitative easing (known as QE2), the People s Bank of China (PBC), China s central bank, announced two increases of 0.5 percentage points in the required reserve ratio (RRR) of bank deposits. The RRR now stands at 18.5 , a historic high, even in global terms.

British Chancellor George Osborne hailed the creation of a London clearing bank as hugely important for the financial future of the City. Joachim Nagel of the German Bundesbank lauded the Bank of China announcement as a milestone on the road toward creating a renminbi trading center in Frankfurt.

Moreover, as in Europe today, when Alexander Hamilton proposed a central banking system, the Bank of the United States, alongside consolidation of states Revolutionary War debt into federal debt, the implementation of his sensible plan was imperfect. In the American case, the principles of federal finance were not worked out until the Civil War, and the Federal Reserve System was established even later, coming only in 1913.

A bank that that did not need the additional reserves could of course lend them to another bank that did, earning interest at the federal funds rate on that interbank loan. Essentially all of the increased reserves ended up being used to support increased commercial lending.

Moreover, unlimited quantitative easing by the Bank of Japan, the Federal Reserve, and the European Central Bank also increases the risk of volatile capital flows and asset bubbles in Asian emerging economies. Chinese policymakers have raised serious concerns about the growing risks of inflation and property bubbles.

Hoenig and Richard Fisher, the president of the Federal Reserve Bank of Dallas, have been leading the charge on this issue within the Federal Reserve System. Both of them emphasize that too complex to manage is almost synonymous with too big to manage, at least within the US banking system today.

Consider the case of a bank headquartered in Italy, but with an important subsidiary in Germany. The German operations naturally generate a surplus of funds (given that savings in Germany far exceed investment on average).

The extra money is expected to percolate through the economy, quickening activity. The European Central Bank has just started a 1.1 trillion ( 1.17 trillion) bond purchase program to bypass the German veto on fiscal expansion.

It was jointly prepared by the Government of Viet Nam, the Asian Development Bank (ADB), the German Agency for Technical Cooperation and UNICEF, and has been a popular document with development partners in Viet Nam.

It has been essentially (though not explicitly) adopted by major central banks, including the US Federal Reserve, the European Central Bank, and the Swiss National Bank. But the 2008 global economic crisis, from which the world has yet to recover fully, has cast serious doubt on this approach.
