What determines a liquidity crisis?

The obvious lesson of 1907 that Americans learned was that central banks were the best placed institutions to restore liquidity in a financial panic, and, in the longer run, monetary reform gave the US its own central bank, the Federal Reserve, by 1914. In August 2007, the decision by BNP Paribas to close two of its hedge funds exposed to the subprime sector precipitated a liquidity crisis for all European banks during that summer. This year, BNP s great rival, Société Générale, has been in the spotlight.

If the problem is excess saving, and if uncertainty erodes confidence, a massive injection of liquidity such as the ECB s in response to the subprime crisis may be necessary but not sufficient. A rate cut also may be required to restore confidence.

There have been predictions that governments stretched to the limit by the financial crisis might respond by abandoning the euro. They might resort to the inflation tax and inject the national currency to restore liquidity to their banking systems and financial markets.

At their meeting at the end of June, European leaders acknowledged for the first time the multiple dimensions of the crisis, accepting that austerity putting everyone s house in order will not suffice. Accordingly, new joint policy initiatives will address economic growth, banking union, and liquidity.

That has been precisely the problem with the aggressive provision of liquidity, quantitative easing, and the reduction of central bank interest rates used to address the current crisis. In today s credit crunch, as in the Great Depression, central banks lend at practically zero interest rates.

Japan expanded bilateral swap facilities with its Asian neighbors during the global financial crisis. And the ten ASEAN countries, together with China, Japan, and South Korea, have constructed a 240 billion regional reserve pool to provide short term liquidity to members in an emergency.

Military leaders talk about the fog of war the condition of fundamental uncertainty that marks combat. The recent credit and liquidity crisis has revealed a similar condition in financial markets, because no one, not even central banks, seems to understand its nature or magnitude.

A series of policy actions the creation of a rescue fund, a fiscal treaty, and the provision of cheap liquidity to the banking system had failed to impress financial markets for long. The crisis had moved from the monetary union s periphery to its core.

The liquidity that they apparently offer proved unreliable under stress that is, when it is most needed.

The fact that there is even a small liquidity crunch for banks implies larger liquidity crunches for less intensively regulated financial institutions, and even greater liquidity crunches for manufacturing and real estate companies. It is hard to imagine that manufacturers are not now postponing orders of capitals goods, and that new home sales in America are not dropping right now.

Through all of this, governments have strengthened bank regulation only slightly, leaving key issues like liquidity creation, exposure to derivatives, and tax avoidance largely unaddressed. Today, 98 of the 750 trillion in global liquidity is in speculative markets.

From Constitutional Crisis to European Crisis

We need to move beyond the system that gave us the crisis a financial sector in which some, as the ancient Greeks might say, toyed with hubris and unleashed nemesis. Of course, there has been important progress, especially on the Basel III agenda to create more resilient capital and liquidity buffers.

It follows, then, that prudential regulation and competition policy in banking should be coordinated. This is all the more true in crisis situations, in which a protocol of collaboration should be implemented to delineate liquidity help from recapitalization, and to establish the conditions for restructuring in order to avoid competitive distortions.
