Of course, regulators cannot easily require all banks to be well run in Bagehot s sense. So banks require capital as a backstop.

But at least it s a recovery, claim many and therefore a source of ongoing resilience in an otherwise struggling developed world. Finally, sovereign risk is rising consider the troubles faced by investors in Dubai, Greece, and other emerging markets and advanced economies. This has revived concerns that governments may be unable to backstop a too big to save financial system.

In that case, Greece s geopolitical position would be weakened, its economy would sink further into recession, and social tensions would rise. Moreover, instability would become chronic, because the eurozone would no longer offer a backstop for fiscal and financial laxity.

Meanwhile, the ability to backstop, ring fence, and bail out banks and other financial institutions is constrained by politics and near insolvent sovereigns inability to absorb additional losses from their banking systems. As a result, sovereign risk is now becoming banking risk.

I would like to provide a few examples.

The second price spike occurred when Lehman Brothers collapsed, leaving investors scared about the safety of their financial assets including bank deposits. That scare was contained when the G 7 committed to increase guarantees of bank deposits and to backstop the financial system.

So building clean government means, yes, provide money to the budget, but also provide a lot of scrutiny, which means a lot of technical assistance that follows the money.
