Some analysts argue that, given guarantees of debt incurred by public corporations, the Greek government s obligations are even higher. To escape from this morass, Greece needs a massive debt write down.

An ex ante debt restructuring that reduces the size of any new loans and renders the debt sustainable before any reforms are implemented stands a good chance of crowding in investment, stabilizing incomes, and setting the stage for recovery. In sharp contrast, a debt write down like Greece s in 2012, which resulted from a program s failure, only contributes to maintaining the downward spiral.

And politicians call on us continually to draw down more debt, to draw down our own savings even further, just so that we can get the show back on the road, so we can keep this growth based economy going.

This strategy s success presupposes that, in the interim, economic growth will strengthen the capacity to repay debt down the line. The debt ratios for both Ireland and Portugal are expected to peak at about 120 of GDP in 2013, after which they are projected to fall.

But if we believe that debt driven demand is different, demand stimulus will at best be a palliative. Writing down former borrowers debt may be slightly more effective in producing the old pattern of demand, but it will probably not restore it to the pre crisis level.
