Third, while pesification removes balance sheet losses from domestic foreign currency debts, external contractual obligations cannot be redenominated unilaterally. Thus, the exit from the dollar peg requires a restructuring of external debt, both sovereign and corporate.

Regarding the external balance of payments deficit, which stood at about 5 billion five years ago, we reduced our expenditures that was mainly on debt servicing.

That is how the turnaround of the economy took place by reducing the fiscal deficit and converting the external balance of payments from deficit to surplus.

In the current crisis, China, India, and certain other emerging market countries are coping fairly well. These countries all had strong external balance sheets and ample room for fiscal maneuver before the crisis, which allowed them to apply countercyclical policies to combat external shocks.

It is no longer a short term external shock it is having an impact on growth, inflation, the balance of payments and public expenditure to fight poverty in a lasting way.

The German model for resolving the debt crisis and returning to internal or external balance relies on fiscal consolidation and structural reforms for the deficit countries. But, if all countries simultaneously attempt to improve their fiscal or external balances by cutting spending and raising taxes, all will fail, because each country s austerity implies less demand for other countries output, in turn perpetuating both domestic and external imbalances.

The ambitions of such a Russia will not stop at the Dnieper River. Revisionism might turn into outright revanchism as the Kremlin seeks to counter balance internal weakness with demonstrations of external strength.

Following the Asian financial crisis of the late 1990 s, emerging economies began to accumulate massive foreign exchange reserves to protect themselves against the risks of external over indebtedness. In fact, they amassed far more than they needed 6.5 trillion, at last count effectively becoming over insured against external balance of payments shocks.

Meanwhile, a highly interdependent and (now) less dynamic world economy has been limiting the scope for external growth drivers. Accordingly, even countries with sound balance sheets and manageable leverage have experienced a growth slowdown.

Over the medium to long term, exchange rates are indeed driven by what happens in the real economy. Or, more precisely, they reflect the requirement that the real exchange rate be such that the economy attains both external balance (a small and manageable current account deficit) and internal balance (no inflationary pressures at home).

The two areas on which we concentrated those we thought to be the real malaise that lay at the root of Pakistan's economic malaise were the fiscal deficit area and the external balance of payments deficit.
