What the best structural reforms actually are remains a matter for debate. But in most countries, they include some combination of tax, labor market, service sector, and education reforms, as well as reforms in territorial administration, particularly in France.

The key is confidence. Germany must trust that its agreement to loosen the eurozone s fiscal belt will not lead to a slowdown of structural reforms, and countries like France need to know that excessive austerity will not exacerbate the impact of politically difficult structural reforms in the short run.

In this sense, China s government is facing an important test. If it fails to take advantage of the opportunity provided by the cost shock and economic slowdown to implement the necessary structural reforms, China s potential growth rate, as dictated by TFP, will never rebound fully.

Secondly, and more important, the experience of switching from recipient to donor status while carrying out structural reforms has not been without hardship.

If South Korea is to avoid Japan s fate, it must take steps to reduce its household and corporate debt. It also should continue to implement structural reforms aimed at strengthening its labor and financial markets, improving institutional quality, and boosting productivity in services and small and medium size enterprises.

So, even if these countries were to implement the necessary fiscal and structural reforms, an increase of official resources would nonetheless be needed. Because nervous investors don t want to be last in line in case of a run, a disorderly rush to the exits is likely when official resources are insufficient.

The weaker countries enjoyed real estate, consumption, and investment booms, while Germany, weighed down by the fiscal burden of reunification, had to adopt austerity and implement structural reforms. That was the origin of the euro crisis, but it was not recognized at the time and is not properly understood even today.

The Spanish government announces additional fiscal cuts and structural reforms. Bolstered by funds from the European Stability Mechanism, Spain remains financially afloat for several months.

MILAN Despite China s widely discussed economic slowdown, annual GDP growth remains above 7 , implying little cause for alarm at least for now. The question is whether the government s efforts to implement structural reforms and transform the economy s growth model are working that is, whether internal imbalances continue to threaten long term economic performance.

Elsewhere in Asia, structural problems are also mounting. In Vietnam, inflation has hovered near 20 or more, with the government seemingly unwilling to embrace deeper reforms.

Structural reforms, in which certain interests are sacrificed for the greater good, will always be controversial and difficult to execute. But when such reforms involve sacrifices by ordinary citizens and benefit society s most privileged groups, political gridlock and instability invariably follow.

But it is structural reform of the eurozone s institutional arrangements, not reforms within individual countries, that will have the greatest impact. Unless Europe is willing to make those reforms, it may have to let the euro die to save itself.

In countering that threat, in addition to establishing security belts around the country, it is very important to bring about profound structural reforms in the Afghan economy.

But expanding demand and allowing real effective exchange rate appreciation in China will not be enough if other countries do not do their part. But, following monetary easing and fiscal expansion, it is Abenomics third arrow that will prove most important and most politically challenging. The Abe government must implement deregulation and other structural reforms while convincing powerful interest groups to adjust to a new national and global environment in which Japan s old economic model no longer works.

In 2005, China was experiencing currency appreciation, which, as other fast growing economies in East Asia have demonstrated, can stimulate the government and businesses to pursue structural reforms and industrial upgrading. But the subsequent increase in official fixed asset investment which rose by 32 in 2009 alone delayed structural reforms, while over capacity and a real estate bubble became even larger and more deeply entrenched problems.

Of course, these fears are accompanied by the hope that structural reforms and monetary expansion work in harmony, boosting employment and output without raising inflation by much. But the reality is that steps toward looser monetary policies are non existent especially with the fledgling European Central Bank anxious to establish its inflation fighting credibility and that steps toward structural reforms are half hearted, hesitant, and small.
